Here is a quick explanation of parametric value at risk (VaR) as a means to illustrating its strengths/weaknesses. Please note: The essence of parametric VaR is "no data:" while historical data is surely used to select a distribution and calibrate its parameters, a parametric VaR leans on a statistical distribution to infer losses In this illustration, I use the normal distribution which is typical. The normal is nice because we only need two parameters (expected return and volatility), but we don't need to use the normal! We can use other distributions; eg, lognormal.

Diversified bond value at risk (VaR)
Previously, I showed the calculation of the un-diversified VaR of the two-asset bond portfolio. Today I explain Jorion's Table 11-4 which calculates diversified value at risk (VaR) for the same bond portfolio. The key difference is that diversified VaR should be lower to reflect the benefit of imperfect correlations.

Historical simulation, value at risk (VaR)
This is an illustration of historical simulation using a single-asset (versus a portfolio). The asset is Google's stock; I pulled daily (periodic) returns for the last 100 days. Note the histogram exhibits fat or heavy-tails with the two outliers including Friday's 10% drop. This example shows some of the pros and and cons of historical simulation: Easy to use (pro): it is just a percentile or quantile function; Unlike parametric or Monte Carlo, no model risk (pro); Treats all historical observations equally (con); May not be enough data in the tails (con, a classic challenge)
